Haha, I bet the engineer forgot to turn it off and on again! Seriously though, the key is in the IS-IS configuration, not the Layer 2 encapsulation.

I think the CISCOLIVE keyword is the culprit here. Removing it from the interface on Router 1 should do the trick.
